When I hear someone say "blah blah passes bullet test" and I see a round sticking into the end of the barrel, what exactly is that testing? the tightness?

Wear of the bore but only at the muzzle.  If the bullet drops all the way to the case there may be excessive wear at the muzzle but that doesn't mean the AK won't shoot well.  I had a milled AK made of Hungarian parts that had excessive wear of the muzzle and pitting of the barrel but the rifle shot fine.

I don't see how this is really an effective measure of wear since most wear is at the throat before the muzzle.  If the rifling at the muzzle is gone than chances are there is nothing at the throat.

MayBe, and this is a big maybe, the idea is that the bullet will grip the rifling on the way out and stabalize.

I believe this "test" was developed by Garand affectionados knowing how the M1 was cleaned while in military service and the unfortunate damage to the muzzle/crown that can result from improper use of the steel cleaning rod.
