How do they go bad and why? Just had one replaced due to the phone searching for service issues.  What is inside one of those things?

It is just a computer chip with some additional memory.  It is susceptible to the same damage as any other chip.  Heat is the biggest chip killer.  If the iphone gets too hot (or any phone for that matter) the chip can start to have issues.

It fixed my phone. No more searching for service issues.

Then again, it may have been the reset. I didn't know how to perform a reset properly either.
